An undervalued stock to buy that even Warren Buffett likes
Trading at an 18% discount, this wide-moat stock is a rare find.
Alphabet GOOG/GOOGL is a behemoth with a portfolio of stellar businesses. This wide-moat company is a rarity in Morningstar’s coverage, as its economic moat is derived from a remarkable four of our five moat sources: intangible assets, network effect, cost advantage, and switching costs.
No wonder Berkshire Hathaway BRK.A/BRK.B made Alphabet its third-largest holding this year, with Chair Warren Buffett stating publicly that he personally initiated the position. And now, Alphabet is showing real progress monetizing artificial intelligence, seeing returns on massive AI spending across its primary segments. We view its AI monetisation across chips, infrastructure, models, and applications as a great way for investors to gain AI exposure without being limited to a specific part of the AI stack. Yet despite it all, shares of this market leader are trading 18% below our $433 fair value estimate. Alphabet was one of Morningstar Chief US Market Strategist Dave Sekera’s stock picks on a recent episode of The Morning Filter podcast, 7 Stocks to Buy That Can Move the Market.
With businesses ranging from advertising to cloud computing to self-driving cars, Alphabet generates tens of billions of dollars in free cash flow annually. While antitrust concerns around its core search business have made headlines, we retain our confidence in the company’s overall strength and foresee Alphabet remaining at the forefront of a variety of areas, including search, artificial intelligence, video, and cloud computing. Alphabet’s core strategy is to preserve its strong advertising business, where the majority of revenue comes from Google Search. To that end, the company has invested considerably to improve its search capabilities, ensuring that its search engine remains deeply embedded in how hundreds of millions of users access information on the web.
Key Morningstar metrics for Alphabet
- Fair Value Estimate: $433 USD
- Star Rating: 4 Stars
- Economic Moat Rating: Wide
- Uncertainty Rating: Medium
Economic moat rating
We believe Alphabet has a wide moat based on the intangible assets, network effect, cost advantage, and customer switching costs in a variety of its businesses. Contributing to this moat are Google Search, which has built significant intangible assets, primarily via its brand, and a potent network effect; YouTube, which has a strong network effect and intangible assets; Google Cloud Platform, which has high customer switching costs and cost advantages; and the Android operating system and application store Google Play, which have intangible assets and a network effect.
Fair Value Estimate for Alphabet stock
Our $433 fair value estimate implies a 2026 adjusted price/earnings multiple of 30 times and an enterprise value/adjusted EBITDA multiple of 26 times. We forecast Alphabet’s top line to grow at an 18% compound annual rate over the next five years. We foresee a slight expansion in Alphabet’s operating margins over the next five years. Scale and improving Google Cloud margins should enable the company to improve profitability. These potential improvements more than offset the higher depreciation costs stemming from massive capital expenditures on data centers and AI capabilities. We expect Alphabet’s overall operating margin to approach 35% over the next five years, up from 32% in 2025.
Risk and uncertainty
Google Search’s status as the runaway leader in search could come under pressure, primarily due to antitrust scrutiny. This issue adds uncertainty to an otherwise stable business. The other key area of uncertainty for Alphabet as a whole is artificial intelligence. The company is investing a considerable amount of capital in new AI technologies such as generative AI. While we view these investments as value-accretive, especially considering the myriad ways Alphabet can monetize its technological know-how in AI, we view them as adding more uncertainty to the range of possible outcomes for revenue and profitability.
Alphabet bulls say
- Alphabet’s core advertising business is deeply entrenched in advertising budgets, allowing the company to benefit from a secular increase in digital ad spending
- The ad business generates substantial cash flows that Alphabet can reinvest in growth areas such as cloud, AI-infused search, and aspirational projects such as Waymo.
- Alphabet has a huge opportunity in the lucrative public cloud space as a key vendor to enterprises looking to digitize their workloads.
Alphabet bears say
- While Alphabet is seeking to diversify its business away from search, text-based advertising remains the largest contributor to its top line, creating concentration risk.
- Alphabet’s continued investments in new, often unproven technologies have been a drag on cash flows.
- Regulators around the world are keying in on Alphabet’s search dominance and could upend the search market through the imposition of deep, structural changes.
